Institutional DeFi: A Summary

The financial services industry and banks have embraced Web3 development since 2020, exploring the potential of institutional decentralized finance (DeFi) and uncovering novel use cases that promise to revolutionize innovation within these institutions. Institutional DeFi goes beyond simple investments in DeFi protocols, as it involves large institutions using DeFi to tokenize real-world assets with regulatory compliance and consumer protections. This raises the question of how DeFi enhances the benefits of digital banking.


With the transformation from physical banking to digitization, automation and reduced reliance on physical branches brought efficiencies, but information remained distributed, leading to reconciliation overheads. DeFi offers an advantage by uniting transaction execution and bookkeeping on a decentralized network.


Regulatory Considerations

Despite recognizing the potential of institutional DeFi, financial institutions face challenges. Regulatory compliance is a foremost concern, requiring collaboration with regulators and establishing robust controls. Some DeFi products may not meet traditional banks' due diligence standards, and the decentralized nature of DeFi often lacks adequate corporate governance.

A legal framework for smart contracts is essential, as their enforceability varies across jurisdictions. Data privacy presents another challenge, as DeFi's transparency conflicts with traditional capital market participants' need for transaction privacy.

Incorporating AML and KYC controls is crucial to prevent illicit activities in DeFi, requiring a balance between controls and DeFi's decentralized nature. Aligning standards across banks, jurisdictions, and asset classes is necessary for mainstream adoption, alongside seamless user experiences and on-chain/off-chain interoperability.


A Bright Future

The successful integration of institutional DeFi relies on collaborative efforts among banks, financial institutions, and regulators. Striking the right balance will lead to a utopian middle ground, combining the best of both worlds in this new financial frontier.
